It was connected to the internet the whole time.
Do you think it may have automatically downloaded the updates upon first start up (because it did not solve the issue) or is there something I need to do manually?

@roycejp I believe the latest RPi image has automatic updates selected by default - so yes, it would update any packages that needed updating.

Well, I also should have all updates installed and have the same problem.
I can select SSID in Xbian settings - System - wlan0 interface, still the status is DOWN and can't find any option to insert the Wi-Fi password.
What special packages should I upgrade/update?

it will be down until configured.
as soon as you click the UP/DOWN buttons on "DOWN" status line (like you would be switching it to UP), you will trigger the actual configuration workflow with network scan, password etc.
